Coaches take players all the time that don't pan out. They don't see the field enough to contribute. Should the coach be able to cut that player because they aren't good enough? Or only if you can blame it on an injury?
And isn't it a bit of a contradiction to say that this player isn't well enough to play, but we will approve his transfer so that he can play for someone else.

The OP seems to be placing most of the emphasis on productivity. I think that if a player is able to participate and wants to play, the school is obligated to let him (assuming it is not life threatening or would result in paralysis). If he wants to put his shoulder, knee, ankle, etc. at risk, that is his call. Is this any different than taking a flyer with a 2 star player that doesn't pan out. After a couple of years you realize he will never be more than a 25 catch per season WR, but you have no easy way to cut him.
If I were the coach in this hypothetical situation and was only concerned about the players health, I would do everything to convince the player AND his parents to take the medical, including telling him he will never see the field. If he wants to transfer, I would approve it to ANY school, even a rival. But, if the player wants to remain on the team and try to help his teammates, I would honor the scholarship.

A boxer is usually unable to protect himself and could risk a fatal injury. Not likely to be an issue with a knee injury in football.
